Channels allow for a much smaller starting area, which is good. Most people don't spend more than 3 hours on the first island anyway, and without channels you'd have to make it big enough to support 3-4x as many players.
what is up with the channel options?

I hated channels in AoC, but AoC screwed them up big time. You couldn't check to see what channel you were in, so you'd have to look at the list of other channels and discern based on what you saw and what you did not see which channel you were in so that you could get your party transfered to the correct channel - on top of that, the channels were named not numbered, AND there weren't always the same channels in a list as there were the day before. AAANND when you changed channels you'd be teleported to a rez spot, likely faaar away from where you wanted to be.
AION fixes all those issues.

Channels are only for the starter zones upto level 20 If I recall. As the rest of the zones are large enough to handle the population.

Yes, they can see what channel you are in. All they have to do is hover over your icon, and I think on your Friend's List it says so too. ( Or also look on the map hover over them and it'll say what channel as well)

Yeah, if you hover over the person in your group and they're in a different channel it comes up with "It is on other channel" and shows you what number.
